This article offers an intuitively appealing theoretical approach to achieving an optimal level of service reliability in electric utilities. It explicitly recognizes the fact that consumers derive welfare not only from consuming electricity but also from decreasing the supply uncertainty of the system. The model integrates the welfare expression in the electricity market with a welfare expression derived in a market for reliability, and it derives an optimal pricing scheme for electricity as well as a welfare-maximizing set of charges for reliability. The charges are denominated in readily applicable units of dollars per percentage point. In addition to affecting reliability through capacity changes, we also include the electricity price impact on reliability.
